Edward Prescott

Edward Prescott and Finn Kydland revolutionized macroeconomics by developing real business cycle theory and identifying the time inconsistency problem in economic policy. Their work showed how technological shocks can cause business cycles and how policy rules can improve outcomes over discretionary policy.

The time inconsistency problem, identified by Kydland and Prescott in 1977, occurs when a policy that is optimal ex ante becomes suboptimal once the time comes to implement it. This insight explained why governments often renege on commitments and why binding policy rules—like independent central banks with inflation targets—can improve economic outcomes.

Real business cycle theory, developed by Kydland and Prescott, explains economic fluctuations as efficient responses to real shocks—particularly changes in technology and productivity—rather than monetary disturbances or market failures. This approach challenged Keynesian views that recessions represent failures requiring government intervention.

Prescott spent much of his career at the University of Minnesota and the Federal Reserve Bank of Minneapolis, where he was a senior monetary advisor. He later held positions at Arizona State University's W.P. Carey School of Business and was a fellow at the Hoover Institution.
